If the domain exceeds, in the log it says Message Discarded does this mean it deletes it or bounces back to the person who sent it? What happens to users who send an email to the domain that has exceeded... just wanted to confirm

    Go on, have a guess
It discards the email if they exceed the quota. Any email send to the domain is delivered as normal and is not affected by that setting (i.e. it's outbound from the clients domain only).

I also see many of these discard messages in exim log, however the option "Discard emails for users who have exceeded their quota instead of keeping them in the queue." in exim config section is not checked. Why are they discarded then?
